My feeling is you just yank the dog in the house if he's spazzing out. That's what I do with my kids.

I don't think it's lame of you at all. I admire your efforts, and really, if it all goes downhill after all this, then you have the satisfaction of knowing you tried your best.
As for the cayenne, wait for a day that has little or no wind, and shake it up against the fence as best you can so when he 'snuffles' up against it he gets a snootful of capsaicin which will irritate his mucous membranes. It won't harm him long term, it will probably cause him some discomfort that day and make him more cautious about getting to 'up close and personal' with the fence. Being a terrior, he may have very good digging instincts, so even if it doesn't stop him from running along the fenceline and barking etc, at least it might make him unwilling to get real close to it and digging.
It would be really good if you could scatter it on the other side along the fence too, but that would probably be pushing things! I'd be careful that YOU don't get it in your face either while you're applying it. Get a face mask (like for painting etc) or tie a kerchief over your face.

I can't agree enough with the others about this being your neighbor's responsibility--how utterly selfish of her.
But the reason I'm posting is that my parents have terriers and I couldn't help thinking about how fast a terrier can dig a hole to get at it's "prey". It's what they've been bred for. I'd keep an eye on your fence because it wouldn't take much time for a terrier to get under it.
Good luck, and I don't mean to scare you, but my parents dogs have dug huge holes under fences and have caught chipmunks in seconds flat.

Tell her that her dog is disturbing you too, and ask if she can do anything about it?
We got our first puppy when we got our own house, in the city. When I realized that she was starting to bark at the kids walking past on their way to school, I knew this would be a constant thing (the kids passing by) so I knew it was MY responsibility to TEACH my dog not to bark at them. Dogs don't automatically know what's the right thing to bark about (burgelars, people in the yard) and what's not (kids on the street). If her dog is barking at something that she doesn't want it to - it's HER JOB to TEACH the dog what's right or wrong.
Unfortunately most dog owners fail to understand this.
If I want to let any of my animlas out in my own back yard, I will.

I certainly don't give up my own property rights, or my right to walk my dog down the street, or my right to ride a bicycle down the street, or anything else that might make THEIR dog bark at me. Also if A/C knocks on her door, she doesn't know for fact which neighbor complained

The birds stayed far away from that netting/barrier this afternoon when they were out. They were happy to go to other spots in the yard. It worked like a charm. And I can't even see it, so I'm glad I went ahead and did it.

Ive got the same problem with my 5 hens and my neighbor. I told her I would keep my girls in control on my side of the fence, ( noise level) and her side is very much under her control. Sad to say many neighbors dont get that concept... The ole give an inch applys to these folks. I know its your neighbor but its also your neighborhood . stand your ground or else you will regret it....
