In the RP he is a real wolf. I was rereading some other parts of Dazzling Fur and I found some posts that mentioned that Night's dad had also done what Nightmare does, and that Nightmare is more of a nickname. This makes me think that Nightmare's actions of slipping through the night and murdering wolves was passed down through his family's generations along with the nickname Nightmare. This would mean that the first 'Nightmare' was a long time ago, allowing the legends of this wolf to form, and as the original Nightmare's descendants (also called Nightmare) appeared, for the legends to grow. LittleBigBantam's Nightmare couldn't have lived so long that legends of him specifically were passed down through many generations.

Okay, well there's what I imagine to have happened . Hopefully it makes sense.

We would have to ask LittleBigBantam for the real story or clarification, though.
